Is there a substantial difference between single player and online in terms of physics or dynamics of the game? I find myself doing better times lapping offline then online.... Any ideas?

Not really... well there is the lag issue that @JEasy34 mentioned, and there seems to be a barrier preventing you from flipping the car when you are online (it strikes in when the car is at 45 degrees)
Then there is the SRF thing, SRF is almost always prohibited when in an online lobby, while when you are offline its ON by default.

There's a slight difference in grip levels (reduced online compared to offline) it seems, its not dramatic enough to require major changes for online/offline tunes but it is there. Its a bit odd, its hard to put your finger on and specify exactly where the difference manifests itself but cornering speed is ever so slightly slower

I think it's mainly fuel weight plus tyres staying unworn. If I burn off most of the fuel and slap on fresh rubber online, I can pretty much always match the times I run in offline practice.

I too have noticed the exact same thing. I will build/tune a car then go and do multiple laps in time trial, till the things running perfect. As soon as I go online and try to race, the things usually an undriveable pig that spits me into a wall or off track almost immediately. I am trialling with all aides off, usually the same tyres, ss, so everythings the same as it has been for the last 2 hrs, but go online, totally different handling vehicle. I am finding this incredibly frustrating. I am glad that someone else has noticed this annomally, because I started to think it was just me, destined to be a non online racer. Can't really work out how/why this would be so.

I don't drive with srf only abs1 and online I get much better times it's really bothering me

As @DolHaus says, there is a slight difference online vs. offline. It was much worse in GT5 before an update later in the game. A little practice to get used to the difference and you should be fine. 👍

Even if there is a difference don't let it put you off racing online, arcade mode is different to career mode but it doesn't mean you can't enjoy both. You normally get a few laps practice before each race starts so you can iron out any problems you encounter.

Yep, there is a grip difference probably due to the lack of tire wear offline. Offline lap times are usually about 1 second quicker than online.
